Comprehensive Guide to Gratuity in India
Gratuity is a lump-sum statutory monetary benefit paid by an employer to an employee as a token of appreciation for long-term continuous service. In India, gratuity payments are governed by the Payment of Gratuity Act, 1972, which applies to factories, mines, oilfields, ports, railway companies, shops, and commercial establishments employing 10 or more persons.
The Legal 5-Year Continuous Service Rule
To be legally entitled to receive gratuity, an employee must have rendered at least five years of continuous service with the same organization. Under judicial interpretations and labor ministry guidelines, if an employee completes 4 years and 240 days in continuous service, they are deemed to have completed 5 years and qualify for gratuity.
Exceptions to the 5-Year Rule: The requirement of five years of service does not apply if an employee's service terminates due to death or permanent disablement caused by an accident or disease. In such cases, gratuity is paid directly to legal nominees or heirs regardless of tenure.
The 15/26 Calculation Formula
For organizations covered under the Payment of Gratuity Act, a month is legally calculated as having 26 working days (excluding 4 Sundays). Employees receive 15 days of wages for every completed year of service based on their last drawn basic salary:
Rounding Rule: If the fractional tenure in the final year exceeds 6 months (e.g., 6 years and 7 months), it is rounded UP to the next whole year (7 years). If 6 months or less (e.g., 6 years and 4 months), it is rounded DOWN (6 years).
Income Tax Exemption under Section 10(10)
Under Section 10(10) of the Income-tax Act, gratuity received by private-sector employees covered by the Act is exempt from income tax up to the lowest of:
- Actual gratuity amount received.
- Statutory calculated gratuity under the formula.
- The statutory lifetime ceiling limit of ₹20,00,000 (₹20 Lakh).
